Letter to the SEC #01 PFOF
Dear Chairman Gensler,
In the last 18 months alone, 25 million new investors have gone public, and at its peak, retail investors made up more than 25% of the US stock market. However, as more people participate seriously in the markets than ever before, they have become concerned about the opacity and complexity of the markets: the markets do not provide adequate price discovery; that too much power is concentrated in too few companies; and that they cannot trust such a complex system that lacks adequate transparency.
Gaps created by a lack of meaningful competition, transparency and simplicity have resulted in high-speed trading firms paying brokers billions of dollars in Payment for Order Flow (PFOF) annually, while these firms pay multiples of that generate income. These companies face little competition and gain greater market power because two of these firms are responsible for a large portion of trading, both on and off the exchange. PFOF creates a persistent conflict of interest for brokers whose financial incentives conflict with their duty of best execution. Segmenting retail order flow away from lighted markets means less competition and much wider spreads as stock market toxicity increases.
We are writing to urge you to address PFOF and the disparities in market structure that lead to excessive over-the-counter trading as a top priority and to propose a rule that will truly reform our markets and not just lead to more disclosure. This includes regulatory intervention to fix a system that has resulted in poorer execution quality for retail and institutional investors, which has hurt markets and widened spreads for all participants. The SEC must take action to change the current market structure, rejuvenate the pricing process, incentivize diversity and competition, and simplify our markets. While there is no silver bullet to fix markets, we believe a holistic approach can solve many problems. Such an approach would also include exchange rebates and entry fees, intelligent tick sizes, an order-by-order best execution standard, incentives to reduce market fragmentation (e.g. end subsidizing exchanges with SIP revenue) and ensuring that the NBBO accurately reflects supply and demand in the market.
PFOF and excessive over-the-counter trading persist because so many trading platforms rely on the revenue they generate and essentially keep their clients productive. Defenders of PFOF have claimed that retail brokers who route to high-speed traders (in exchange for PFOF) provide better price execution for investors and that this is a net positive effect despite creating an inherent misalignment between these platforms and their customers and despite public evidence in the Opposite. Based on the flawed argument that they categorically offer the best quality of price execution to retail clients, there is little self-regulation to encourage change or discourage applications aimed at optimizing transaction volume (i.e. speculation and day trading) and risky activity (i.e. margin) and options trading). Furthermore, their ability to claim best execution is part of the system’s flaw, as even within the current structure, better results are possible on an order-by-order and aggregate basis.
Throughout 2021, debate around PFOF only grew with a House bill banning the practice and a Senate bill introduced as the Investor Freedom Act of 2021 to prevent such a ban and protect PFOF beneficiaries . We also understand that the issue of PFOF is important to you, having made several public comments raising concerns about the practice, the resulting concentration of power, the misalignment of incentives and the flawed standard of best execution.
In addition, there is a wave of support expressing concerns about PFOF, excessive over-the-counter trading and support for a major reform of market structure. On March 3, an investor advocacy group led by investment information firm Urvin Finance, comprehensive fractional investment platform Public.com, institutional stock execution platform Proof Trading and others launched and released an Investors’ Bill of Rights in a call for sweeping market reforms that will strengthen individual investors. While this coalition is led by these companies, the movement is based on grassroots advocacy and the education and empowerment of individual investors. This coalition of investors is guided by five core principles: Transparency, Simplicity and Fairness, Investor Choice and Control, Best Execution, and Better Settlement and Clearing. We believe that individual investors are better placed to defend their own interests than the companies that produce them.
We urge you to take action against PFOF and the disparities in market structure that lead to excessive over-the-counter trading, and to implement policies that prioritize the interests of individual investors, institutional investors and the market at large over the interests of select investors.
